Is a Personal Injury Settlement Taxable in Texas? What Injury Victims Should Know

When a personal injury case results in a settlement or verdict, clients understandably focus first on what the recovery means for their immediate needs: medical expenses, lost income, ongoing treatment, and the financial disruption caused by the injury.

But another question often follows: Will I have to pay taxes on my personal injury settlement?

The answer depends on what the compensation was intended to cover. While a personal injury attorney can explain the damages recovered in your case and how a settlement is structured, questions about the tax treatment of those funds should be addressed by a qualified tax or estate planning professional.

Are Personal Injury Settlements Taxable?

Under federal tax law, damages received because of a personal physical injury or physical sickness are generally excluded from taxable income. This may include compensation for losses resulting from physical injury, such as medical expenses, pain and suffering, and lost wages.

There are, however, important exceptions.

For example, punitive damages are generally taxable. The tax treatment of emotional distress damages can also depend on whether the emotional distress resulted from a physical injury or sickness. In addition, a recovery of medical expenses may have tax consequences if those expenses were deducted on a prior tax return.

That is why two settlements of the same dollar amount can potentially have very different tax implications.

The Purpose of the Settlement Matters

The IRS looks at what a settlement payment was intended to replace or compensate the injured person for.

A settlement may contain several different categories of damages, and the settlement agreement may allocate money among them. Depending on the circumstances, those distinctions can affect how the recovery is treated for tax purposes.

“Getting a settlement is not necessarily the end of the financial questions that follow a serious injury. My job is to pursue the compensation my client is entitled to recover and make sure the settlement accurately reflects the claim. When tax or estate planning questions arise, I want my clients getting those answers from an attorney or professional who works in that area.”

What Should You Do After Receiving a Significant Settlement?

A substantial personal injury recovery can affect more than your immediate finances. Depending on the size of the recovery and your circumstances, you may want to speak with professionals who can advise you about tax issues, financial planning, asset protection, and whether your existing estate plan still accomplishes what you intend.

For questions involving estate planning and the long-term protection of assets, The Law Firm of Chaile Allen recommends consulting an attorney who concentrates in that area. Texas estate planning attorney Don Ford of Ford + Bergner LLP is board certified in estate planning and can provide guidance regarding estate planning issues that may arise following a significant financial recovery.

Chaile Allen does not provide tax or estate planning advice. Clients should consult an appropriate tax professional or estate planning attorney regarding the treatment and long-term management of settlement proceeds.
